A quick google search for MMSYSTEM296 gives: http://www.earandeye.com/mmsystem296/mmsystem296.htm. While it doesn't have a solution for your midi problem (it has them for avi and mp3 problems), it's probably related and the solution to your problem might be close to the one presented.

If you have experience with editing the windows registry, you might find the problem. Usual warnings about registry editing apply. In case you don't trust the pre-made .reg files: here has a description of what they do.

EDIT: I just realised that if you can play all midi files normally, the problem may be in one of the .wav files. Windows uses AVI stuff for playing .wav files, the things on that site may work.
