Yes, it is possible to end the game (end up in Martridge's home) without killing the cave fairy and yes, that is a bug. I'll fix that in a future patch release.
As for how to slay the cave fairy, I have a question for you.
In your game did Dink read the book (in the mayor's library) 'To Vanquish The Sparkly Little Demon' ... subtitled ... 'or what to do if some fool releases the cave fairy from the trap I made'.
Chapter 4 of this book is entitled "Chapter 4: What to do if DINK screws up and is easily tricked into setting her free." which implies two things:
a) This is more evidence that the universe Dink is in knows more about his plight than he does, as this book was supposed to have been written long ago before Dink ever came to the Mountain of Mystery, the caves therein, Blartina and the Frozen Wastes.
b) It was a big mistake to release the evil cave fairy.
If you have read this chapter of this book, you should know how to slay kill the evil cave fairy.
