Technically, all you need is MS paint, but not many would choose to use its limited tools. Paint Shop Pro is pretty good for editing and even comes with something called Animation Shop which can help a bit with making sequences. I've also heard that Blender is a good tool, good for making new 3d things that can be turned into sprites.
